Ratio Analysis

Ratio analysis transforms raw numbers from financial statements into meaningful relationships. A company with $5 million in cash sounds healthy until you learn it also has $50 million in debt due next month. By relating one number to another, ratios expose patterns that isolated figures hide. Liquidity Ratios

Current Ratio

Current ratio = Current assets ÷ Current liabilities

Measures whether current assets (convertible to cash within one year) are sufficient to cover current liabilities (due within one year).

Example: If current assets are $800,000 and current liabilities are $400,000, the current ratio is 2.0. This means the company has $2 of current assets for every $1 of current liabilities.

Cash Ratio

Solvency Ratios

Debt-to-Equity Ratio

Debt-to-equity ratio = Total liabilities ÷ Total stockholders' equity

Shows the balance between creditor financing and owner financing. A ratio of 1.5 means $1.50 of debt for every $1 of equity.

Higher ratios indicate more financial leverage — amplifying both gains and losses. US companies in capital-intensive industries (utilities, REITs, airlines) commonly carry higher debt ratios than technology companies. Lenders embed maximum debt-to-equity thresholds in loan covenants.

Times Interest Earned (Interest Coverage Ratio)

Times interest earned = Earnings before interest and taxes (EBIT) ÷ Interest expense

Measures how many times over the company can cover its interest payments from operating earnings.

  • A ratio of 1.0 means EBIT exactly covers interest — no margin of safety.
  • A ratio of 3.0 is a common minimum threshold in US bond covenants.

Debt Ratio

Expresses what proportion of assets is financed by creditors. A debt ratio of 0.60 means 60% of assets are funded by debt, 40% by equity.

Profitability Ratios

Gross Profit Margin

Gross profit margin = Gross profit ÷ Net sales revenue

Shows how much revenue remains after deducting the direct cost of products sold. High gross margins give a company more room to cover operating expenses and earn net profit. A declining gross margin is often the first signal of pricing pressure or rising input costs.

Example: Apple's gross margin consistently exceeds 40%, reflecting premium pricing and efficient supply chain management.

Net Profit Margin

Net profit margin = Net income ÷ Net sales revenue

The bottom-line percentage: of every dollar of sales, how many cents become profit after all expenses, interest, and taxes.

Grocery and discount retail margins are typically 1–3%; pharmaceutical and software companies often exceed 20%.

Return on Assets (ROA)

Return on assets = Net income ÷ Average total assets

Measures how efficiently the company's entire asset base generates earnings. Use average assets (beginning + ending ÷ 2) to account for asset changes during the year.

ROA is useful for comparing companies within the same industry but is less meaningful across industries with very different asset intensities.

Return on Equity (ROE)

Return on equity = Net income ÷ Average stockholders' equity

Measures the return generated for shareholders. High ROE is generally positive, but it can also result from high leverage rather than operational excellence — so always read ROE alongside the debt-to-equity ratio.

DuPont Analysis

ROE can be decomposed into three drivers:

ROE = Net profit margin × Asset turnover × Equity multiplier

Inventory Turnover

Inventory turnover = Cost of goods sold ÷ Average inventory

How many times inventory is fully sold and replaced during the period.

  • Low turnover: inventory is slow-moving, potentially obsolete, or overordered.

Days inventory outstanding (DIO) converts this to days:

Receivables Turnover

Receivables turnover = Net credit sales ÷ Average accounts receivable

How efficiently the company collects from credit customers.

Days sales outstanding (DSO) converts to days:

Days sales outstanding = 365 ÷ Receivables turnover

US payment terms are typically net 30 or net 60. DSO above 60 days may indicate collection problems or overly generous credit terms.

Asset Turnover

Asset turnover = Net sales ÷ Average total assets

How much revenue each dollar of assets generates. Walmart's asset turnover consistently exceeds 2.0; a capital-intensive steel manufacturer may be below 0.5.

Payables Turnover and Days Payable Outstanding

Days payable outstanding = (Average accounts payable ÷ COGS) × 365

How long, on average, the company takes to pay its suppliers. Longer DPO can indicate strong bargaining power (Walmart stretching payment to 45+ days) or cash management strategy, but excessively long DPO can damage supplier relationships.

Misconception: A higher current ratio always means the company is more financially healthy.
